A similar line lasted in use in Trieste, Italy, for nearly a century.It was built in 1887 as a "temporary" link between Centrale and Campo Marzio stations. It has been replaced by a 5.5 km tunnel in 1981.

The only significant example in London I can think of aside from within the docks was along Grove Street in Deptford:

This kind of thing happened in Belfast at one point. The York Street terminus for trains going north is on the fringe of the city centre. Sometimes inbound trains continued on past york street using tramlines going through the docks, which would then connect with the main city rail network in a more convenient part of the city centre. I think the tram tracks connected with the train tracks via a small subway, which is impressive given that it was close to the river and that the city is built on mud anyway. I'm not sure why they stopped using these tramlines- little is known about them now and for decades York street was isolated from the centre of belfast until they built an elevated rail connection. Perhaps it was a slow journey for the trains on the tram lines what with the (presumably) tight corners.

Why don't they do this instead of cheap light rail...just extent heavy rail lines into the city streets...

Because of legal restrictions. Often trains running on streets run at 5 km/h and are preceded by some men to block road traffic.
